If your set supports only up to 1080i and the games output in only 720P unless your set supports both 1080i, and 720P they will play in both resolutions all depending on what the disc outputs in. Blu-Rays will play in 1080i. The PS3 allows up to what the maximum resolution your TV can support. However if your set is only a 1080i set, and doesn't support the 720P in between resolution then the PS3 will downshift it to 480. It won't push a 720P game up to 1080i on incapable 720P sets. And yes it will play 1080P blu-rays in 1080i and also games that output in 1080i as well. The only ones that are screwed are the ones that have just 1080i sets with no 720P. That's why a lot of people with 1080i only sets do not want to buy any 720p games, because they're set is 1080i only. If the games are output in 1080i and the set is an only 1080i set, it will play 'em in 1080i. But 720P games without a 1080i/720p set will be downshifted to 480, on sets that don't support 720p only.

I believe when the PS3 was launched, games that were supposed to be displayed in 720p were being displayed in 480p, but Sony released a firmware update to correct this problem.

I have a 720p/1080i TV, and my games play in 1080i using the component cables.

just hook it up through an HDMI cable(<$30!!) one cable does it all, 1080p, 1080i, 720p, 480p, 480i. Easy and no clutter.
